IMO Vuescan.

The latter. Using downsizing in PP8 with smartsizing (=bicubic interpolation
AFAIK) will give smoother tonality than scanning direct to the final size. Try
both if unsure.

It's not critical. Anything between 240-360dpi seems fine. As low as ~200dpi
can look fine on some images. >360dpi doesn't seem to confer any benefits.

W98SE shouldn't present any problems, and has drivers built in for most legacy
hardware (at least modems, NIC's, SCSI cards) and going to USB from LPT1 shows
a good increase in speed on most machines. I did this on a P200MMX, and the
printer became capable of continuous running instead of halting the carriage at
each pass.
You get the option to save your old OS when installing anyhow. If you do run
into driver problems, www.windrivers.com is one of several good places to start
looking for '98 versions.
